From a narrower usage of the term:

freestyle refers to a competitive, rule based, non-lethal situation, where at least two (2) competitors extemporaneously use any combination of defensive and offensive maneuvers against one another, in order to prevail over the other(s).

In this context, this is not entirely dissimilar to a sparring situation in boxing, except that the competitors can use a variety of maneuvers that are beyond the rules of boxing - such as kicking with the feet and chopping with the hands.

The rules of a freestyle situation can vary greatly, depending upon the competitors and situation.

In this context, this term can also be referred to as sparring.
